Looks like it is working. The only example of it failing that I can see is in a signature, which is a separate permission setting.

Ok. Looks like I forgot about one Forum Permission to have you guys check and that was the Can Use Markup/UBBCode. I enabled this for both of you, and image tags are now working.

yeah, thats what it was on mine... markup/ubb code was disabled.

OK sorry got it sorted - I needed to change that setting in each and every forum.

Yes, settings apply to al forums, so it best to spend an hour or so to go through each forum and check the permissions as well as the permissions for each group of users.
